How Interest Is Charged on a Credit Line

Understanding exactly how interest accrues on a credit line is what makes its cost-efficiency for irregular needs clear - it's meaningfully different from how a fixed loan's interest works.

Interest only on the drawn/utilized amount

Unlike a traditional loan, where interest accrues on the entire disbursed principal regardless of whether you've used all of it, a credit line charges interest only on the specific amount you've actually drawn and are currently carrying - the undrawn portion of your approved limit doesn't accrue any interest at all.

Typically calculated daily

Interest on a credit line is commonly calculated on a daily basis on the outstanding drawn amount, which means interest accrues from the exact day funds are drawn and stops (on that portion) the day it's repaid - a more granular, usage-proportional calculation than a fixed monthly EMI structure.

A practical example of why this matters

If you're approved for a ₹2 lakh credit line but only draw ₹50,000 for two months before repaying it, you pay interest on ₹50,000 for that two-month period only - not on the full ₹2 lakh limit, and not for any period beyond when you actually held the drawn balance. A traditional ₹2 lakh loan, by contrast, would have you paying interest on the full amount from disbursal, regardless of whether you needed all of it immediately.

Why this makes credit lines efficient for uncertain or irregular needs

If you're not sure exactly how much you'll need, or need funds only intermittently, this structure means you're never paying for capital you're not actually using at a given moment - a meaningful cost advantage over borrowing a large lump sum "just in case."

What to still watch for

Some credit line facilities charge a commitment or non-utilisation fee on the undrawn portion of your limit, in addition to interest on what you draw - it's worth checking whether this applies to a specific facility, since it changes the "you only pay for what you use" value proposition somewhat.
